We compare results for stochastic volatility models where the underlying volatility process having generalized inverse Gaussian (GIG) and tempered stable marginal laws. We use a continuous time stochastic volatility model where the volatility follows an Ornstein–Uhlenbeck stochastic differential equation driven by a Lévy process. A model for long-range dependence is also considered, its merit and practical relevance discussed. We find that the full GIG and a special case, the inverse gamma, marginal distributions accurately fit real data. Inference is carried out in a Bayesian framework, with computation using Markov chain Monte Carlo (MCMC). We develop an MCMC algorithm that can be used for a general marginal model.

A stochastic volatility in mean model with correlated errors using the symmetrical class of scale mixtures of normal distributions is introduced in this article. The scale mixture of normal distributions is an attractive class of symmetric distributions that includes the normal, Student-t, slash and contaminated normal distributions as special cases, providing a robust alternative to estimation in stochastic volatility in mean models in the absence of normality. Using a Bayesian paradigm, an efficient method based on Markov chain Monte Carlo (MCMC) is developed for parameter estimation. The methods developed are applied to analyze daily stock return data from the São Paulo Stock, Mercantile & Futures Exchange index (IBOVESPA). The Bayesian predictive information criteria (BPIC) and the logarithm of the marginal likelihood are used as model selection criteria. The results reveal that the stochastic volatility in mean model with correlated errors and slash distribution provides a significant improvement in model fit for the IBOVESPA data over the usual normal model.

In this paper, efficient importance sampling (EIS) is used to perform a classical and Bayesian analysis of univariate and multivariate stochastic volatility (SV) models for financial return series. EIS provides a highly generic and very accurate procedure for the Monte Carlo (MC) evaluation of high-dimensional interdependent integrals. It can be used to carry out ML-estimation of SV models as well as simulation smoothing where the latent volatilities are sampled at once. Based on this EIS simulation smoother, a Bayesian Markov chain Monte Carlo (MCMC) posterior analysis of the parameters of SV models can be performed.

In this paper we show that fully likelihood-based estimation and comparison of multivariate stochastic volatility (SV) models can be easily performed via a freely available Bayesian software called WinBUGS. Moreover, we introduce to the literature several new specifications that are natural extensions to certain existing models, one of which allows for time-varying correlation coefficients. Ideas are illustrated by fitting, to a bivariate time series data of weekly exchange rates, nine multivariate SV models, including the specifications with Granger causality in volatility, time-varying correlations, heavy-tailed error distributions, additive factor structure, and multiplicative factor structure. Empirical results suggest that the best specifications are those that allow for time-varying correlation coefficients.

This article empirically compares the Markov-switching and stochastic volatility diffusion models of the short rate. The evidence supports the Markov-switching diffusion model. Estimates of the elasticity of volatility parameter for single-regime models unanimously indicate an explosive volatility process, whereas the Markov-switching models estimates are reasonable. Itis found that either Markov switching or stochastic volatility, but not both, is needed to adequately fit the data. A robust conclusion is that volatility depends on the level of the short rate. Finally, the Markov-switching model is the best for forecasting. A technical contribution of this article is a presentation of quasi-maximum likelihood estimation techniques for the Markov-switching stochastic-volatility model.

This article presents a new way of modeling time-varying volatility. We generalize the usual stochastic volatility models to encompass regime-switching properties. The unobserved state variables are governed by a first-order Markov process. Bayesian estimators are constructed by Gibbs sampling. High-, medium- and low-volatility states are identified for the Standard and Poor's 500 weekly return data. Persistence in volatility is explained by the persistence in the low- and the medium-volatility states. The high-volatility regime is able to capture the 1987 crash and overlap considerably with four U.S. economic recession periods.

In this article, the normal inverse Gaussian stochastic volatility model of Barndorff-Nielsen is extended. The resulting model has a more flexible lag structure than the original one. In addition, the second-and fourth-order moments, important properties of a volatility model, are derived. The model can be considered either as a generalized autoregressive conditional heteroscedasticity model with nonnormal errors or as a stochastic volatility model with an inverse Gaussian distributed conditional variance. A simulation study is made to investigate the performance of the maximum likelihood estimator of the model. Finally, the model is applied to stock returns and exchange-rate movements. Its fit to two stylized facts and its forecasting performance is compared with two other volatility models.

This paper develops a Bayesian procedure for estimation and forecasting of the volatility of multivariate time series. The foundation of this work is the matrix-variate dynamic linear model, for the volatility of which we adopt a multiplicative stochastic evolution, using Wishart and singular multivariate beta distributions. A diagonal matrix of discount factors is employed in order to discount the variances element by element and therefore allowing a flexible and pragmatic variance modelling approach. Diagnostic tests and sequential model monitoring are discussed in some detail. The proposed estimation theory is applied to a four-dimensional time series, comprising spot prices of aluminium, copper, lead and zinc of the London metal exchange. The empirical findings suggest that the proposed Bayesian procedure can be effectively applied to financial data, overcoming many of the disadvantages of existing volatility models.

Risks are usually represented and measured by volatility–covolatility matrices. Wishart processes are models for a dynamic analysis of multivariate risk and describe the evolution of stochastic volatility–covolatility matrices, constrained to be symmetric positive definite. The autoregressive Wishart process (WAR) is the multivariate extension of the Cox, Ingersoll, Ross (CIR) process introduced for scalar stochastic volatility. As a CIR process it allows for closed-form solutions for a number of financial problems, such as term structure of T-bonds and corporate bonds, derivative pricing in a multivariate stochastic volatility model, and the structural model for credit risk. Moreover, the Wishart dynamics are very flexible and are serious competitors for less structural multivariate ARCH models.

Abstract. We investigate simulation methodology for Bayesian inference in Lévy‐driven stochastic volatility (SV) models. Typically, Bayesian inference from such models is performed using Markov chain Monte Carlo (MCMC); this is often a challenging task. Sequential Monte Carlo (SMC) samplers are methods that can improve over MCMC; however, there are many user‐set parameters to specify. We develop a fully automated SMC algorithm, which substantially improves over the standard MCMC methods in the literature. To illustrate our methodology, we look at a model comprised of a Heston model with an independent, additive, variance gamma process in the returns equation. The driving gamma process can capture the stylized behaviour of many financial time series and a discretized version, fit in a Bayesian manner, has been found to be very useful for modelling equity data. We demonstrate that it is possible to draw exact inference, in the sense of no time‐discretization error, from the Bayesian SV model.

This comment refers to an error in the methodology for estimating the parameters of the model developed by Philipov and Glickman for modeling multivariate stochastic volatility via Wishart processes. For estimation they used Bayesian techniques. The derived expressions for the full conditionals of the model parameters as well as the expression for the acceptance ratio of the covariance matrix are erroneous. In this erratum all necessary formulae are given to guarantee an appropriate implementation and application of the model.

We develop a discrete-time affine stochastic volatility model with time-varying conditional skewness (SVS). Importantly, we disentangle the dynamics of conditional volatility and conditional skewness in a coherent way. Our approach allows current asset returns to be asymmetric conditional on current factors and past information, which we term contemporaneous asymmetry. Conditional skewness is an explicit combination of the conditional leverage effect and contemporaneous asymmetry. We derive analytical formulas for various return moments that are used for generalized method of moments (GMM) estimation. Applying our approach to S&P500 index daily returns and option data, we show that one- and two-factor SVS models provide a better fit for both the historical and the risk-neutral distribution of returns, compared to existing affine generalized autoregressive conditional heteroscedasticity (GARCH), and stochastic volatility with jumps (SVJ) models. Our results are not due to an overparameterization of the model: the one-factor SVS models have the same number of parameters as their one-factor GARCH competitors and less than the SVJ benchmark.

To capture mean and variance asymmetries and time‐varying volatility in financial time series, we generalize the threshold stochastic volatility (THSV) model and incorporate a heavy‐tailed error distribution. Unlike existing stochastic volatility models, this model simultaneously accounts for uncertainty in the unobserved threshold value and in the time‐delay parameter. Self‐exciting and exogenous threshold variables are considered to investigate the impact of a number of market news variables on volatility changes. Adopting a Bayesian approach, we use Markov chain Monte Carlo methods to estimate all unknown parameters and latent variables. A simulation experiment demonstrates good estimation performance for reasonable sample sizes. In a study of two international financial market indices, we consider two variants of the generalized THSV model, with US market news as the threshold variable. Finally, we compare models using Bayesian forecasting in a value‐at‐risk (VaR) study. The results show that our proposed model can generate more accurate VaR forecasts than can standard models.

This paper deals with the pricing of derivatives written on several underlying assets or factors satisfying a multivariate model with Wishart stochastic volatility matrix. This multivariate stochastic volatility model leads to a closed-form solution for the conditional Laplace transform, and quasi-explicit solutions for derivative prices written on more than one asset or underlying factor. Two examples are presented: (i) a multiasset extension of the stochastic volatility model introduced by Heston (1993), and (ii) a model for credit risk analysis that extends the model of Merton (1974) to a framework with stochastic firm liability, stochastic volatility, and several firms. A bivariate version of the stochastic volatility model is estimated using stock prices and moment conditions derived from the joint unconditional Laplace transform of the stock returns.

We propose a Bayesian stochastic search approach to selecting restrictions on multivariate regression models where the errors exhibit deterministic or stochastic conditional volatilities. We develop a Markov chain Monte Carlo (MCMC) algorithm that generates posterior restrictions on the regression coefficients and Cholesky decompositions of the covariance matrix of the errors. Numerical simulations with artificially generated data show that the proposed method is effective in selecting the data-generating model restrictions and improving the forecasting performance of the model. Applying the method to daily foreign exchange rate data, we conduct stochastic search on a VAR model with stochastic conditional volatilities.
