Abstract

To improve the empirical performance of the Black-Scholes model, many alternative models have been proposed to address leptokurtic feature, volatility smile, and volatility clustering effects of the asset return distributions. However, analytical tractability remains a problem for most alternative models. In this article, we study a class of hidden Markov models including Markov switching models and stochastic volatility models, that can incorporate leptokurtic feature, volatility clustering effects, as well as provide analytical solutions to option pricing. We show that these models can generate long memory phenomena when the transition probabilities depend on the time scale. We also provide an explicit analytic formula for the arbitrage-free price of the European options under these models. The issues of statistical estimation and errors in option pricing are also discussed in the Markov switching models.

In this paper Bayesian methods are applied to a stochastic volatility model using both the prices of the asset and the prices of options written on the asset. Posterior densities for all model parameters, latent volatilities and the market price of volatility risk are produced via a Markov Chain Monte Carlo (MCMC) sampling algorithm. Candidate draws for the unobserved volatilities are obtained in blocks by applying the Kalman filter and simulation smoother to a linearization of a nonlinear state space representation of the model. Crucially, information from both the spot and option prices affects the draws via the specification of a bivariate measurement equation, with implied Black–Scholes volatilities used to proxy observed option prices in the candidate model. Alternative models nested within the Heston (1993) framework are ranked via posterior odds ratios, as well as via fit, predictive and hedging performance. The method is illustrated using Australian News Corporation spot and option price data.

This article mainly investigates risk-minimizing European currency option pricing and hedging strategy when the spot foreign exchange rate is driven by a Markov-modulated jump-diffusion model. We suppose the domestic and foreign money market floating interest rates, the drift, and the volatility of the exchange rate dynamics all depend on the state of the economy, which is modeled by a continuous-time hidden Markov chain. The model considered in this article will provide market practitioners with flexibility in characterizing the dynamics of the spot foreign exchange rate. Using the minimal martingale measure, we obtain a system of coupled partial-differential-integral equations satisfied by the currency option price and find the corresponding hedging strategies and the residual risk. According to simulation of currency option prices in the special case of double exponential jump-diffusion regime-switching model, we further discuss and show the effects of the parameters on the prices.

A new process—the factorial hidden Markov volatility (FHMV) model—is proposed to model financial returns or realized variances. Its dynamics are driven by a latent volatility process specified as a product of three components: a Markov chain controlling volatility persistence, an independent discrete process capable of generating jumps in the volatility, and a predictable (data-driven) process capturing the leverage effect. An economic interpretation is attached to each one of these components. Moreover, the Markov chain and jump components allow volatility to switch abruptly between thousands of states, and the transition matrix of the model is structured to generate a high degree of volatility persistence. An empirical study on six financial time series shows that the FHMV process compares favorably to state-of-the-art volatility models in terms of in-sample fit and out-of-sample forecasting performance over time horizons ranging from 1 to 100 days.

In this article, a stock-forecasting model is developed to analyze a company's stock price variation related to the Taiwanese company HTC. The main difference to previous articles is that this study uses the data of the HTC in recent ten years to build a Markov transition matrix. Instead of trying to predict the stock price variation through the traditional approach to the HTC stock problem, we integrate two types of Markov chain that are used in different ways. One is a regular Markov chain, and the other is an absorbing Markov chain. Through a regular Markov chain, we can obtain important information such as what happens in the long run or whether the distribution of the states tends to stabilize over time in an efficient way. Next, we used an artificial variable technique to create an absorbing Markov chain. Thus, we used an absorbing Markov chain to provide information about the period between the increases before arriving at the decreasing state of the HTC stock. We provide investors with information on how long the HTC stock will keep increasing before its price begins to fall, which is extremely important information to them.

In this paper, we propose an extension of the Merton short rate model, which reflects the subdiffusive nature of the short rate dynamics. The subdiffusive property is manifested by the random periods of time, during which the asset price does not change. We derive explicit formulas for European call and put options and present some simulation results for the case of α stable. Moreover, we discuss the implied volatility of this model.

In this paper, we compare the forecast ability of GARCH(1,1) and stochastic volatility models for interest rates. The stochastic volatility is estimated using Markov chain Monte Carlo methods. The comparison is based on daily data from 1994 to 1996 for the ten year swap rates for Deutsch Mark, Japanese Yen, and Pound Sterling. Various forecast horizons are considered. It turns out that forecasts based on stochastic volatility models are in most cases superiour to those obtained by GARCH(1,1) models.

In an asset return series, there is a conditional asymmetric dependence between current return and past volatility depending on the current return’s sign. To take into account the conditional asymmetry, we introduce new models for asset return dynamics in which frequencies of the up and down movements of asset price have conditionally independent Poisson distributions with stochastic intensities. The intensities are assumed to be stochastic recurrence equations of the GARCH type to capture the volatility clustering and the leverage effect. We provide an important linkage between our model and existing GARCH, explain how to apply maximum likelihood estimation to determine the parameters in the intensity model and show empirical results with the S&P 500 index return series.

The use of Bayesian nonparametrics models has increased rapidly over the last few decades driven by increasing computational power and the development of efficient Markov chain Monte Carlo algorithms. We review some applications of these models in economic applications including: volatility modelling (using both stochastic volatility models and GARCH-type models) with Dirichlet process mixture models, uses in portfolio allocation problems, long memory models with flexible forms of time-dependence, flexible extension of the dynamic Nelson-Siegel model for interest rate yields and multivariate time series models used in macroeconometrics.

The celebrated Black–Scholes model made the assumption of constant volatility but empirical studies on implied volatility and asset dynamics motivated the use of stochastic volatilities. Christoffersen in 2009 showed that multi-factor stochastic volatilities models capture the asset dynamics more realistically. Fouque in 2012 used it to price European options. In 2013, Chiarella and Ziveyi considered Christoffersen’s ideas and introduced an asset dynamics where the two volatilities of the Heston type act separately and independently on the asset price, and using Fourier transform for the asset price process and double Laplace transform for the two volatilities processes, solved a pricing problem for American options. This paper considers the Chiarella and Ziveyi model and parameterizes it so that the volatilities revert to the long-run-mean with reversion rates that mimic fast (for example daily) and slow (for example seasonal) random effects. Applying asymptotic expansion method presented by Fouque in 2012, we make an extensive and detailed derivation of the approximation prices for European options. We also present numerical studies on the behavior and accuracy of our first- and second-order asymptotic expansion formulas.

An alternative option pricing model under a forward measure is proposed, in which asset prices follow a stochastic volatility Lévy model with stochastic interest rate. The stochastic interest rate is driven by the Hull–White process. By using an approximate method, we find a formulation for the European option in term of the characteristic function of the tail probabilities.

The particle Gibbs sampler is a systematic way of using a particle filter within Markov chain Monte Carlo. This results in an off‐the‐shelf Markov kernel on the space of state trajectories, which can be used to simulate from the full joint smoothing distribution for a state space model in a Markov chain Monte Carlo scheme. We show that the particle Gibbs Markov kernel is uniformly ergodic under rather general assumptions, which we will carefully review and discuss. In particular, we provide an explicit rate of convergence, which reveals that (i) for fixed number of data points, the convergence rate can be made arbitrarily good by increasing the number of particles and (ii) under general mixing assumptions, the convergence rate can be kept constant by increasing the number of particles superlinearly with the number of observations. We illustrate the applicability of our result by studying in detail a common stochastic volatility model with a non‐compact state space.

This article proposes to use a standardized version of the normal-Laplace mixture distribution for the modeling of tail-fatness in an asset return distribution and for the fitting of volatility smiles implied by option prices. Despite the fact that only two free parameters are used, the proposed distribution allows arbitrarily high kurtosis and uses one shape parameter to adjust the density function within three standard deviations for any specified kurtosis. For an asset price model based on this distribution, the closed-form formulas for European option prices are derived, and subsequently the volatility smiles can be easily obtained. A regression analysis is conducted to show that the kurtosis, which is commonly used as an index of tail-fatness, is unable to explain the smiles satisfactorily under the proposed model, because the additional shape parameter also significantly accounts for the deviations revealed in smiles. The effectiveness of the proposed parsimonious model is demonstrated in the practical examples where the model is fitted to the volatility smiles implied by the NASDAQ market traded foreign exchange options.

This note compares a Bayesian Markov chain Monte Carlo approach implemented by Watanabe with a maximum likelihood ML approach based on an efficient importance sampling procedure to estimate dynamic bivariate mixture models. In these models, stock price volatility and trading volume are jointly directed by the unobservable number of price-relevant information arrivals, which is specified as a serially correlated random variable. It is shown that the efficient importance sampling technique is extremely accurate and that it produces results that differ significantly from those reported by Watanabe.

This paper proposes a high dimensional factor multivariate stochastic volatility (MSV) model in which factor covariance matrices are driven by Wishart random processes. The framework allows for unrestricted specification of intertemporal sensitivities, which can capture the persistence in volatilities, kurtosis in returns, and correlation breakdowns and contagion effects in volatilities. The factor structure allows addressing high dimensional setups used in portfolio analysis and risk management, as well as modeling conditional means and conditional variances within the model framework. Owing to the complexity of the model, we perform inference using Markov chain Monte Carlo simulation from the posterior distribution. A simulation study is carried out to demonstrate the efficiency of the estimation algorithm. We illustrate our model on a data set that includes 88 individual equity returns and the two Fama–French size and value factors. With this application, we demonstrate the ability of the model to address high dimensional applications suitable for asset allocation, risk management, and asset pricing.

This article provides an efficient method for pricing forward starting options under stochastic volatility model with double exponential jumps. The forward characteristic function of the log asset price is derived and thereby forward starting options are well evaluated by Fourier-cosine technique. Based on adaptive simulated annealing algorithm, the model is calibrated to obtain the estimated parameters. Numerical results show that the pricing method is accurate and fast. Double exponential jumps have pronounced impacts on long-term forward starting options prices. Stochastic volatility model with double exponential jumps fits forward implied volatility smile pretty well in contrast to stochastic volatility model.
