Abstract. In this paper, we study the detailed distributional properties of integrated non-Gaussian Ornstein–Uhlenbeck (intOU) processes. Both exact and approximate results are given. We emphasize the study of the tail behaviour of the intOU process. Our results have many potential applications in financial economics, as OU processes are used as models of instantaneous variance in stochastic volatility (SV) models. In this case, an intOU process can be regarded as a model of integrated variance. Hence, the tail behaviour of the intOU process will determine the tail behaviour of returns generated by SV models.

We consider stochastic volatility models that are defined by an Ornstein–Uhlenbeck (OU)-Gamma time change. These models are most suitable for modeling financial time series and follow the general framework of the popular non-Gaussian OU models of Barndorff-Nielsen and Shephard. One current problem of these otherwise attractive nontrivial models is, in general, the unavailability of a tractable likelihood-based statistical analysis for the returns of financial assets, which requires the ability to sample from a nontrivial joint distribution. We show that an OU process driven by an infinite activity Gamma process, which is an OU-Gamma process, exhibits unique features, which allows one to explicitly describe and exactly sample from relevant joint distributions. This is a consequence of the OU structure and the calculus of Gamma and Dirichlet processes. We develop a particle marginal Metropolis–Hastings algorithm for this type of continuous-time stochastic volatility models and check its performance using simulated data. For illustration we finally fit the model to S&P500 index data.

Parametric Estimation for Subordinators and Induced OU Processes
Abstract.  Consider a stationary sequence of random variables with infinitely divisible marginal law, characterized by its Lévy density. We analyse the behaviour of a so-called cumulant M-estimator, in case this Lévy density is characterized by a Euclidean (finite dimensional) parameter. Under mild conditions, we prove consistency and asymptotic normality of the estimator. The estimator is considered in the situation where the data are increments of a subordinator as well as the situation where the data consist of a discretely sampled Ornstein–Uhlenbeck (OU) process induced by the subordinator. We illustrate our results for the Gamma-process and the Inverse-Gaussian OU process. For these processes we also explain how the estimator can be computed numerically.

Summary.  Recently there has been much work on developing models that are suitable for analysing the volatility of a continuous time process. One general approach is to define a volatility process as the convolution of a kernel with a non-decreasing Lévy process, which is non-negative if the kernel is non-negative. Within the framework of time continuous autoregressive moving average (CARMA) processes, we derive a necessary and sufficient condition for the kernel to be non-negative. This condition is in terms of the Laplace transform of the CARMA kernel, which has a simple form. We discuss some useful consequences of this result and delineate the parametric region of stationarity and non-negative kernel for some lower order CARMA models.

Summary. The availability of intraday data on the prices of speculative assets means that we can use quadratic variation-like measures of activity in financial markets, called realized volatility, to study the stochastic properties of returns. Here, under the assumption of a rather general stochastic volatility model, we derive the moments and the asymptotic distribution of the realized volatility error—the difference between realized volatility and the discretized integrated volatility (which we call actual volatility). These properties can be used to allow us to estimate the parameters of stochastic volatility models without recourse to the use of simulation-intensive methods.

Continuous non-Gaussian stationary processes of the OU-type are becoming increasingly popular given their flexibility in modelling stylized features of financial series such as asymmetry, heavy tails and jumps. The use of non-Gaussian marginal distributions makes likelihood analysis of these processes unfeasible for virtually all cases of interest. This paper exploits the self-decomposability of the marginal laws of OU processes to provide explicit expressions of the characteristic function which can be applied to several models as well as to develop efficient estimation techniques based on the empirical characteristic function. Extensions to OU-based stochastic volatility models are provided.

Summary.  We develop Markov chain Monte Carlo methodology for Bayesian inference for non-Gaussian Ornstein–Uhlenbeck stochastic volatility processes. The approach introduced involves expressing the unobserved stochastic volatility process in terms of a suitable marked Poisson process. We introduce two specific classes of Metropolis–Hastings algorithms which correspond to different ways of jointly parameterizing the marked point process and the model parameters. The performance of the methods is investigated for different types of simulated data. The approach is extended to consider the case where the volatility process is expressed as a superposition of Ornstein–Uhlenbeck processes. We apply our methodology to the US dollar–Deutschmark exchange rate.

Risks are usually represented and measured by volatility–covolatility matrices. Wishart processes are models for a dynamic analysis of multivariate risk and describe the evolution of stochastic volatility–covolatility matrices, constrained to be symmetric positive definite. The autoregressive Wishart process (WAR) is the multivariate extension of the Cox, Ingersoll, Ross (CIR) process introduced for scalar stochastic volatility. As a CIR process it allows for closed-form solutions for a number of financial problems, such as term structure of T-bonds and corporate bonds, derivative pricing in a multivariate stochastic volatility model, and the structural model for credit risk. Moreover, the Wishart dynamics are very flexible and are serious competitors for less structural multivariate ARCH models.

A general approach for modeling the volatility process in continuous-time is based on the convolution of a kernel with a non-decreasing Lévy process, which is non-negative if the kernel is non-negative. Within the framework of Continuous-time Auto-Regressive Moving-Average (CARMA) processes, we derive a necessary condition for the kernel to be non-negative, and propose a numerical method for checking the non-negativity of a kernel function. These results can be lifted to solving a similar problem with another approach to modeling volatility via the COntinuous-time Generalized Auto-Regressive Conditional Heteroscedastic (COGARCH) processes.

GARCH models include most of the stylized facts of financial time series and they have been largely used to analyse discrete financial time series. In the last years, continuous-time models based on discrete GARCH models have been also proposed to deal with non-equally spaced observations, as COGARCH model based on Lévy processes. In this paper, we propose to use the data cloning methodology in order to obtain estimators of GARCH and COGARCH model parameters. Data cloning methodology uses a Bayesian approach to obtain approximate maximum likelihood estimators avoiding numerically maximization of the pseudo-likelihood function. After a simulation study for both GARCH and COGARCH models using data cloning, we apply this technique to model the behaviour of some NASDAQ time series.

Although both widely used in the financial industry, there is quite often very little justification why GARCH or stochastic volatility is preferred over the other in practice. Most of the relevant literature focuses on the comparison of the fit of various volatility models to a particular data set, which sometimes may be inconclusive due to the statistical similarities of both processes. With an ever growing interest among the financial industry in the risk of extreme price movements, it is natural to consider the selection between both models from an extreme value perspective. By studying the dependence structure of the extreme values of a given series, we are able to clearly distinguish GARCH and stochastic volatility models and to test statistically which one better captures the observed tail behaviour. We illustrate the performance of the method using some stock market returns and find that different volatility models may give a better fit to the upper or lower tails.

This paper introduces a new continuous‐time framework for modelling serially correlated count and integer‐valued data. The key component in our new model is the class of integer‐valued trawl processes, which are serially correlated, stationary, infinitely divisible processes. We analyse the probabilistic properties of such processes in detail and, in addition, study volatility modulation and multivariate extensions within the new modelling framework. Moreover, we describe how the parameters of a trawl process can be estimated and obtain promising estimation results in our simulation study. Finally, we apply our new modelling framework to high‐frequency financial data.

Continuous-time autoregressive moving average (CARMA) processes with a nonnegative kernel and driven by a nondecreasing Lévy process constitute a useful and very general class of stationary, nonnegative continuous-time processes that have been used, in particular, for the modeling of stochastic volatility. Brockwell, Davis, and Yang (2007) derived efficient estimates of the parameters of a nonnegative Lévy-driven CAR(1) process and showed how the realization of the underlying Lévy process can be estimated from closely-spaced observations of the process itself. In this article we show how the ideas of that article can be generalized to higher order CARMA processes with nonnegative kernel, the key idea being the decomposition of the CARMA process into a sum of dependent Ornstein–Uhlenbeck processes.

We discuss the development of dynamic factor models for multivariate financial time series, and the incorporation of stochastic volatility components for latent factor processes. Bayesian inference and computation is developed and explored in a study of the dynamic factor structure of daily spot exchange rates for a selection of international currencies. The models are direct generalizations of univariate stochastic volatility models and represent specific varieties of models recently discussed in the growing multivariate stochastic volatility literature. We discuss model fitting based on retrospective data and sequential analysis for forward filtering and short-term forecasting. Analyses are compared with results from the much simpler method of dynamic variance-matrix discounting that, for over a decade, has been a standard approach in applied financial econometrics. We study these models in analysis, forecasting, and sequential portfolio allocation for a selected set of international exchange-rate-return time series. Our goals are to understand a range of modeling questions arising in using these factor models and to explore empirical performance in portfolio construction relative to discount approaches. We report on our experiences and conclude with comments about the practical utility of structured factor models and on future potential model extensions.

Abstract

In this paper a new stochastic process is introduced by subordinating fractional Lévy stable motion (FLSM) with gamma process. This new process incorporates stochastic volatility in the parent process FLSM. Fractional order moments, tail asymptotic, codifference and persistence of signs long-range dependence of the new process are discussed. A step-by-step procedure for simulations of sample trajectories and estimation of the parameters of the introduced process are given. Our study complements and generalizes the results available on variance-gamma process and fractional Laplace motion in various directions, which are well studied processes in literature.

This paper develops a novel and efficient algorithm for Bayesian inference in inverse Gamma stochastic volatility models. It is shown that by conditioning on auxiliary variables, it is possible to sample all the volatilities jointly directly from their posterior conditional density, using simple and easy to draw from distributions. Furthermore, this paper develops a generalized inverse gamma process with more flexible tails in the distribution of volatilities, which still allows for simple and efficient calculations. Using several macroeconomic and financial datasets, it is shown that the inverse gamma and generalized inverse gamma processes can greatly outperform the commonly used log normal volatility processes with Student’s t errors or jumps in the mean equation.

Inference for Observations of Integrated Diffusion Processes
Abstract.  Estimation of parameters in diffusion models is investigated when the observations are integrals over intervals of the process with respect to some weight function. This type of observations can, for example, be obtained when the process is observed after passage through an electronic filter. Another example is provided by the ice-core data on oxygen isotopes used to investigate paleo-temperatures. Finally, such data play a role in connection with the stochastic volatility models of finance. The integrated process is not a Markov process. Therefore, prediction-based estimating functions are applied to estimate parameters in the underlying diffusion model. The estimators are shown to be consistent and asymptotically normal. The theory developed in the paper also applies to integrals of processes other than diffusions. The method is applied to inference based on integrated data from Ornstein–Uhlenbeck processes and from the Cox–Ingersoll–Ross model, for both of which an explicit optimal estimating function is found.

The challenge of modeling, estimating, testing, and forecasting financial volatility is both intellectually worthwhile and also central to the successful analysis of financial returns and optimal investment strategies. In each of the three primary areas of volatility modeling, namely, conditional (or generalized autoregressive conditional heteroskedasticity) volatility, stochastic volatility and realized volatility (RV), numerous univariate volatility models of individual financial assets and multivariate volatility models of portfolios of assets have been established. This special issue has eleven innovative articles, eight of which are focused directly on RV and three on long memory, while two are concerned with both RV and long memory.
